However, it relies on certain assumptions about interest rate movements and requires periodic rebalancing.

Implementing an immunization strategy requires careful consideration of several factors. First, accurately estimating the duration of both assets and liabilities is crucial. Second, the chosen duration should be as stable as possible. Highly volatile interest rates will require frequent rebalancing, increasing transaction costs. Finally, the assumption of parallel shifts in the yield curve (meaning all interest rates move in the same direction and by the same amount) is often made in duration matching. In reality, the yield curve can twist and flatten, which can erode the effectiveness of the strategy.

Despite its challenges, financial immunization remains a valuable tool for managing interest rate risk. It provides a framework for protecting investment portfolios against the unpredictable nature of interest rate movements, allowing investors to meet their future obligations with greater certainty. While perfect immunization is difficult to achieve in practice, a well-executed strategy can significantly reduce the vulnerability of fixed-income investments to interest rate volatility.
